Financial analysts say now is the time to invest in certain mining stocks…but why? There are many reasons but one of the strongest is because the price of the commodity being mined is increasing due to limited supply. When a mining company makes a discovery of a large deposit, investors stand to benefit in a big way.
Let us take gold as one example of this logic to see how it all makes sense. The world’s current supply of gold is very low, representing $1.8 trillion dollars. This makes the gold that is left in the ground very valuable and the owners of that supply of the precious metal are gold mining companies. Gold mining stock prices are determined by the amount of proven and probable reserves. Gold that has not yet been mined has an estimated value of $0.7 trillion dollars. However, that figure is most likely based only on the amount of gold proven to be in the ground.
If an investor can find a gold mining company that has a high number of probable reserves and these develop into proven reserves, he or she can make a windfall. Taking the additional risk results in a higher reward, in this case, but it can also go the opposite way. Therefore, it is important than an individual conduct detailed research and weigh the alternatives before purchasing any mining company shares.
The value of a mining company is heavily weighted on the asset it is trying to discover. The company may add value by acquiring other mining companies, an action which usually has positive results. These acquisitions, especially those that have large probable and proven reserves, usually appreciate in value because they are purchased from more than their current stock price.
One of the key things to keep in mind is to keep the investment portfolio diversified at all times. Make an investment in mining stocks but also have holdings in the actual commodity and other types of investments. Purchase stock in unhedged, rather than hedged, mining companies to participate in the appreciation of the commodity itself.
